The answer from Greg Zoeller (sp?) back in the day was that it was just too resource intensive to do. To get the seathe right you have to have the right kind of graphical engine. The sword has to naturally slide out of the sheath without clipping, so you need a unique seath model for every model of sure you use. Then you need unique models for dual wielding (unless you just reverse the side of the sheath).
Why would one need a sheath? A better option (and one that existed in the middle ages) would be to have a sword ring (a ring of metal hanging from the belt by a leather thong) or a sword frog (seen here: http://www.a2armory....loop-16-152.jpg). It'd work for axes and hammers too.
But there would probably be clipping issues, and all in all it'd be too difficult to implement.
