As for the inventory space, there should be a mod out there called Bag of Holding. And there's also a mod out there that lets you play BG1 in the BG2 engine. This means that items will stack, and maybe that you also can buy bags for potions, gems and such things. (I think this is so?)
Also, remember that Jaheira has entangle, a spell that'll hold most enemies in place. And remember to get fireball a.s.a.p when you get Dynaheir. And web, the spell, too. Web and fireball is amazing...
Why is this game so rediculously hard?

There are some hidden things that you can find easy with TuTu mod by pressing TAB - one gives you a great amount of money and is located at Freindly Arm Inn, and the other is a great armor and located at Nashkel. I would't spoil where or what though, in vanila you will need to use L button to find them by coordinates system. Use walkthroughs if you really need that extra help. There are a lot of other hidden things too, those just happen early.
After you sold the thingie from Friendly Arm Inn or just accumulated some gold, replace your metal weapons (swords) with +1 ASAP from Beregost. Metal weapons break cause of a plot (iron shortage) so either use magic weapons or wooden ones.
Then, solve Nashkel quest. It's pretty thought out quest for lower level party, after it you would definitely level up, have some money and items not to die from single hit. Just don't forget to bring a thief to remove some traps and a healer.
Use summoned creatures. Summon stupid dogs, summon hobgoblins, if you have a druid - bear-summoning is god, cleric should go with skeletons. In vannilla there is no summoning limit, so you can virtually spam the screen with spells and summoning rods.
Actually, druids are gods on higher levels. Entangle, summoning + Call Lightning clears any sky-free map. I say that cause I actually beat vanilla BG with solo-druid.
Buy and use potions of fireballs/explosions for easy encounter-cleaning work.
Always have Slow Poison and Remove Fear spells ready.
Just Charm Person that nasty mage and order him to cast magic missles or fireball on himself!
If you have Jaheira in your party, you could grab a lot of XP easely. Find some enemies. Reload. Shoot Entangle in the fog of war 1-3 times when you saw them. Shoot enemies with bows/slings or stab them with spears, 2 handed swords or staffs. Those bears and ogres would give a lot of XP.
Just my 7 cents.
Oh, and by the way.
Use a pause button.

combat isnt hard at all (apart from the last battle)
All u need to do is do as many loq level quests you can using only ranged weapons and running away (that way you never get pounded by melee (especially ogres))

I just started BG1 again after not playing for a few years, and I was equally frustrated to start. After remembering a few tricks, and getting out of the Dragon Age mindset, I've had a lot easier time. To address the spell selection question, here are some important ones that I always have memorized (at a party level of about 5/6).
Mage-
Protection from Evil (gives immunity to charm/dire charm and some other spells)
Sleep (really trivializes some encounters where you're overwhelmed by individually weak enemies)
Remove Fear (um, it removes fear)
Stinking Cloud -- Be careful with this one as you can get caught with it too.
Web/Spider summons. Spiders are immune to web, enemies are not.
Cleric -
Heals/Slow Poison. Don't think they need explanation.
Summon Skeleton. If you played NWN before BG, then you may underestimate the power of summons. Baldur's Gate summons are immensely powerful.
Chant/Bless
Strength of One.
One of my favorite tactics in dungeons is to scout ahead with imoen (or any hidden thief), locate a room full of baddies, toss in a stinking cloud, then have a cleric summon skeletons on top of them. Skeletons are immune to poison, so the cloud doesn't affect them. This may be "cheap"... ok, it IS cheap, but I hate reloading too, and this is safe.
Oh, and if imoen stumbles across a lone badguy, then I backstab them and it often one-shots them. If not, she has some invisibility/speed potions for a quick getaway.

BG series are older generation computer RPGs, it is a pen&paper style game for hardcore CRPG fans, and it it was made in the days when CRPGs were actually good and meant to be challenging.

In retrospect, BG wasn't really what I'd call a difficult game.
Not after suffering the Gothic series, at any rate.
