Speaking of Leveling up that leads me to a few other questions.
1. How do you level up in the game? I noticed while playing through that i would see something on screen mention for example your spellcraft has went up or something like that there. Is it done automaticly?
The following activities increase your skills, and when your major skills have increased a certain amount, then your character level increases the next time you sleep.
getting hit while wearing heavy armor -> Heavy Armor
getting hit while wearing light armor -> Light Armor
blocking attacks with shield or otherwise -> Block
Casting spells -> Improves the magic skill associated with that spell
Picking locks -> Security
Successfully sneaking -> Sneak
Making potions or poisons -> Alchemy
Selling items to merchants -> Mercantile
Using the persuasion minigame -> Speechcraft
Attacking enemies with swords, daggers, etc. -> Blade
Attacking enemies with maces or axes -> Blunt
Atttacking enemies with bow -> Archery
Attacking enemies with fist -> Hand to Hand
Also there are trainers and masters of each skill who you can pay to teach you these skills.

Do you have to sleep in the game? Or is the Pc required to sleep?
Only when you are ready to level up. Also there are a couple of quests that get triggered when you sleep after doing something specific.
Personally, I like to use some mods that require the PC to eat, sleep and drink or suffer penalties, kind of like New Vegas hardcore mode. But this is only from mods, not the vanilla version of the game.

Naughty- now you and others said not to worry to much for now about the main quest which has to do with the amulet the Emperor gave to me just before he was killed and to take my time and explore around and walk everywhere and do some exploring of the lands. Now if I go into a gave or some other place and clean the place out. If it's part of a quest for which I've yet to obtain from someone will the quest be broken?
Quest givers are essential (they just go unconscious), so it's not possible to kill them until their quest is over, for the most part.
It's possible to clear out a particular dungeon involved in a quest, but that doesn't break the quest. (Also keep in mind there are something like 200 different dungeons in Oblivion.)

Also will any merchant buy my crap for which I've picked up so far? Need to unload a bunch of stuff to make room for more stuff to make more gold. I think I"ve only got a 150 max. Is there any way to increase what you're allowed to carry?
increasing your Blade, Blunt or Hand to Hand skills gives you a chance to increase your Strength when you level up next time.
you can buy a feather spell from someone at the mage's guild. later when you are a bit higher level, you will be able to enchant clothing or jewelry with a permanent feather effect (or even fortify strength effect).
There are lots of merchants, but each one has a limited amount of gold to buy things. I felt that the mod "Enhanced Economy" improved the experience dealing with merchants. (it makes the prices slightly different in different towns, based on local resources, etc.)
