I am pretty sure when I am done editing, I just drop them in the override folder.
But where do I extract them from and with what tool? Will I need to convert them into files that can be opened with photoshop? If so, which tool should I use to convert them?

I don't know how far out of my league this is, considering I used to edit monster skins all the time in NWN1.

They can. I've had no trouble with extracting the textures using this tool.
