So, we're winning against the templars and then he uses blood magic to turn himself into a giant demon?
I don't get it. We were winning. Was this just to put an extra boss fight in?
I've played through twice now and it still makes no sense.

There's maybe a dozen mages left facing hundreds of templars outside; Hawke only survives because a) he's the protagonist and
Cullen tells them to stand down at the end.
Edit: Besides, the mages are dead anyway thanks to Meredith's brilliant use of the Rite of Annulment - the only question is how many templars they take down with them.

Yeah...I don't think it makes very much sense either.
I think he was pretty underdeveloped. We hardly saw anything from him for the entire game, and when we did see him he seemed passionate but rational. Then BAM, crazy. Would have been nice to see a lot more of him, and to see his spiral into desperation.

I don't know but I guess Orsino thought they were all going to die, so he gave up hope.
Since he saw so many of his people dead, he went insane. The templars were expecting abominations, demons and blood magic. So why wouldn't he give it to them?
It was a total WTF moment for me.

The rest of the templars don't look like they want to take on Hawke. And I doubt they even could take him and his group down.
And the mages wouldn't necessarily be dead due to the Rite, we know other Circles started to rebel.

The whole point of the Rite is to kill all mages - Meredith can have any blood mage executed but needs the Rite to kill all mages; read the codex entry on the Rite for details*. By invoking the Rite she made sure that all mages would fight to the death (surrender could only lead to a fate worse than death).
* The execution a blood mage led to tension, which led to a mage summoning an abomination that killed lots of templars. As a result they decided that in addition to the blood mage all bystanders and witnesses need to be executed as well
