The DM[/b] Client is strange when you are trying to cast a spell either as a DM[/b] or when possessing an NPC. It is odd in that you can target PC's, but you can't target monsters hostile to the PCs. For example if I'm my DM[/b] avatar and I click on finger of death, it won't let me target a hostile monster but lets me target and cast the spell against player characters. Even when I'm possessing an npc this still applies. Also, when I spawn an npc mage and possess him, and cast spells directly from the npc's spellbook (NOT from the DM's list of all spells), it still won't let me cast the spell against a hostile monster. Even area of effect spells don't work. Anyone know what the deal with this is and how to fix it? I would rather have it the other way around - I would rather be able to harm monsters with spells than harm players, although it would be the best to be able to do both. Any input would be appreciated.

Have not dealt with this in a while, and mostly i focus on scripting.
The DM is not on the Players side, but on the monsters side which i think explains what you are describing is really due to wanting to be on the players side. I generally am attacking players as the dm so don't think i would ever notice what you are talking about.
Targeting is not easily "fixable" and even for players there is a lot to be desired with how it is in NWN2. The hostile setting determines who you can target, and it's either one or the other, except for spells with hard coded exceptions. If you possess a creature, and flip them to be in the player faction, it should then be able to target who you want i am thinking. You might be able to set faction settings too ( can't remember a DM faction though that would also flip it, those are in the toolset for each module and determine a creatures relationship based on factions )
Being able to target those not hostile to you / neutrals and the like, i'd suggest looking at PVP settings and the campaign settings and see if those help things for you. I know personal reputations is one thing which should be turned on for most PW's - and you probably could script something to set temporary enemy or temporary friend so the targeting flips to be how you want it as well.
Know it's not much help, but hopefully another DM ( NWN DM for example ) can give you more advice.

Unfortunately my experience was exactly the same. I think you can cast hostile (or friendly!) spells at player-characters but not at hostiles. There are certainly situations where I would have liked to do so, while possessing an NPC allied with PCs, for example. This inability is extremely limiting.
Pain, any chance that some sort of chat command could be used for this? Or to make it possible to give an NPC (that you are not possessing) instructions to cast a spell via chat command?

I was thinking this myself. But it's going to be something i wrestle with and not something which can solve this issue for Ikarusdds. Basically i am very likely to just replace the UI for quick cast that DM's have entirely, another project which likely will be needed on the road to custom spell books.
Frankly i was thinking as a DM i'd want something more of an effect widget. Effects can be AOE healing, buffing, damage, etc just like spells, or just visuals. ( DM hits player arguing him with lightning bolt just like zeus, with tools to allow specing out hit dice of damage, radius, damage type or the like. ) If i were to have this, there would be no need for the visual effect widget or the dm quickcast unless i was trying to just play as a monster.
The dmfi tools to make things hostile or friendly i'd suggest as another option.
Most don't realize that there is the players quick cast as well, i'd probably test this but it might use the creatures factions whatever that is. ( it only has the spells known by the selected creature instead of the dm list, use the shortcut key to pull it up i think ) Find a creature in the defender faction i am thinking would make it do what you want.
Chat commands to cast spells are also pretty easy to implement. ( Need to get my project into being more of a team project at this point anyway. )
