I have been reading a number of threads with this same issue, but I have not found my specific issue. I have a Radeon 6770 HD, and I get the same "Failed to initialize physics system. Please ensure you have an update version of the physx system software installed. I think, "ok i'll install the latest, easy." Well when I try to install the latest version it says I already have the latest or a newer one I can't remember which. Is this an issue with my video card not being compatible with PhysX? Is PhysX required to play Mass Effect 2? This seems highly unlikely to me. Please help.
PS - When I first played ME2 I DID have a nvidia card, but I have since upgraded to a new computer. My login info is the same, but when I configured the video settings it scanned and shows my new video card.

You didn't search far enough, it seems. I can't tell you which fix of the several applies in your case. I just don't remember enough of the situations involved, and I'm still about half asleep (it's 2:00 AM where I am, and I don't want to be awake, if I had my druthers).

I definitely know that the latest PhysX does NOT WORK with Mass Effect 2. I think the 9.09.0814 version is the one that works.
BTW, I have absolutely no idea whether that is actually the problem or whether your video card is.

Latest means whatever the latest version was when ME2 came out. I think there should be a Physx installer on the disc.

There is an installer on the dic but it aborts as I have a newer version

Uninstall the new version, install the game with the old version, then you should be able to install the new version (if you have games that specifically require it) over the top of the old one.

i was using nvidia when the same error, reinstalled both game and graphics, but didnt help, thought it was a windows update, but it wasnt, but figured out the problem, i needed to update my Physx engine from the nvidia website, and voila it worked,
when looking through the forums i notice its mainly ATI users with the problem, if ATI got and update for the Physx engine, they might need to do so, not sure of it, but i should fix the problem (dont use the one from disc, its to old)

btw a note, the nivdia update ver. 285.62, does not include the physx update ver. 9.11.1107

The only reason an ATI person should have trouble is not paying attention to the game's install notifications. The version of PhysX included with the game works just fine with all versions of Windows and all X64 processors to play the game. If the install warns it can't install its own PhysX, then what Bogsnot advised is the correct answer.
