When my friend tries to connect to my multiplayer game, he gets a "cannot connect to server, host is behind a firewall" message and the attempt times out. With him trying to make the game and have me connect, I get the same error. I have set up a static IP and forwarded ports 5120-5300, 27900, and 6667. Windows firewall is set to allow Neverwinter Nights 2 AMD, Neverwinter Nights 2 Main, Neverwinter Nights 2 Server, and Neverwinter Nights 2 Updater. My friend has not done anything to set up a static IP or forward ports. Do both parties have to do this in order to connect?
Another thing: For a "Direct Connection" game, is it possible to do this online or does a network cable need to be physically going from one computer to the other? What IP do I tell my friend to enter? (external IP correct?)

Only the server has to do it, and you have to set up your router on the server to handle it. You can find info on how to do this on www.portforward.com specific to your router, it's not always as simple as it should be.
He accesses via the external ip address of your router, which is forwarded to your internal ip (static) address of your server. Since you are on the lan, you enter the local lan address usually even though some routers are smart enough to let you enter the outside address and send you to the correct forward. Direct connect you enter this in, it does not mean a direct cable between your systems.
I would, just as a test, turn off your firewall for a few minutes and see if he can connect with it off.
Some more info ( a bit dated but still good info ) Starting a PW - while you don't have a PW, you will have many things in common with those, and it has more of the ports you might need to turn on.

Both of us can log into other games hosted by someone else online.
I have forwarded every port listed in your link and from portforward.com
I have turned the firewall off.
