That is a familiar problem which can have various causes.
There is a whole wiki page dedicated to the 'Unable to connect to the database' error ' and various threads exist on this topic as well.
Check especially more recent threads because approaches to solve this can be rather different, dependant on the environment (OS) you have.
If your research will not get you closer to a solution, then I would recommend to provide here further more specific information. Good luck.

Uninstall the toolset (REMOVE EVERYTHING) including database, server etc.
Restart computer
Reinstall toolset including version 5 (I think) of SQL Server (even if you have a newer version already installed)
Make sure it installs in the same folder your game is installed.

I ran into the same issue, I couldn't install the toolset either. But I figured it out! I have Windows 8 you see, and we all know that Microsoft SQL Server is incompatible with that Operating System, but I made it work, and if I can do it so can you! *points a finger*
Alright, just a heads up, I'm just explaining what I did when I installed the toolset so all of this might not apply to you so if that is the case, sorry. Well here is what I did:
- Download the Toolset (v.1.01)
- Go through the set up and what not
- When the instal is... installing a window will pop up saying SQL is incompatible so I clicked the option "Run without Help" (or something similar in your case) then the computer started installing SQL then the incompatibility screen came up again, click the "Run Without Help" option again and it will install again and it installed!
Now that I think of it, this sounds a little to much like luck. But who knows. Hope this helps!
