What does the yellow color on the carrying capacity indicator mean? Obviously read indicates that the character is encumbered, as does the number it self. If the character is in the yellow, are they suffering from some kind of hidden penalty, or is the color just a warning that you are getting close to the cap?

I don't believe there's any penalty no. In fact I suspect that the colours have been misapplied. The game recognises two forms of encumbrance - between 100% and 120% of capacity you are slowed and over 120% you can't move. I think the yellow should refer to the first band and red the second, but in fact yellow is set at 80% - 100% and red anything over 100%.
