So I was wondering, do you get better loot in chests and from enemies the higher the difficulty or is the higher difficulty there just for challenge?

Not as far as I recall. One gets more potions if you do not carry much in inventory, so if that matters to you, store your excess away in the party chest at home. One can see more here:
