The blacksmith in Haven says he can upgrade equipment i find, does this only mean socketing in pieces to the item or is he able to totally upgrade an old item when i get better mats?

 

Also how do you use masterwork materials? i have a dragons tooth but i can't seem to find anyway to use it.

You can upgrade items that have upgrade slots. You'll need schematics and to use the nearby table to craft the hilt etc
Masterwork materials are of special use as far as I understand, you need to have an item receptive to it. Details on crafting guide in wiki in sig
