In my particular case, the NVidia PhysX driver did not install as part of the game installation. For me this happened because I had mapped some of the Windows 7 "My" folders (videos, music) to a network drive. This causes Windows to change registry keys that in turn cause some installers to fail to function (I had this issue before with a different software installer). I believe this issue occurs at least with Windows Vista and Windows 7.
To see whether this applies to you, check the following:
1. Do you get an error message that contains "failed to initialize physics system"?
2. If yes, check your start menu for a folder "NVIDIA Corporation". If you have the same problem as I did, the folder should NOT be in the start menu.
3. Try to install PhysX separately (redist folder on your disk (I assume, I have a steam copy) or digital download). If you have the same problem as I did, it should fail with a message "Invalid drive [drive letter]".
If that happens, you can fix the problem by doing what is described here (under option

After you changed the drive letters, install PhysX with the stand-alone installer. Once it is installed you can undo the changes in the registry again if you want.
I think this is a very rare problem, but maybe this helps someone else than me as well.
